It pulls off surface contaminants from the paint finish. Basically you spray on the liquid supplied with the bar, and run the bar over the liquid. The liquid should provide a lubricating surface (aka you dont want clay to paint contact) and you run the bar over the paint, and it basically picks up all the contaminants. the end effect is a glass smooth paint finish.

The purpose, and I guess the effect, is to remove grit from your paint. If you wash your car and run your hand over the paint, and you can feel grit in it, you should clay bar it.
Three things to remember: 1) Use plenty of lubricant (it comes with the bar; some people have said they needed more so you might want to pick up an extra bottle of detailing spray). You shouldn't use the bar when the paint is hot IMO, so the lubricant won't evaporate too fast. 2) You don't need to use pressure on the bar. Just glide it over the surface so that it lifts out the grit. 3) Fold the bar over frequently so that you aren't scratching the paint with the stuff you just picked up.
