Audi Hungaria to Launch FSI V-8 in January

The 4.2L FSI V-8 will generate up to 420 hp at 7,800 rpm and 317-lb.-ft. (430 Nm) of torque.
VIENNA - Audi Hungaria Motor Kft., the Audi AG engine and car plant in Gyor, Hungary, will launch production of the 4.2L FSI (Fuel Straight Injection) V-8 engine in January.
Initially, Audi's first V-8 FSI engine is to be fitted into the Audi RS4 and Audi Le Mans, codenamed AU 714. But the new powerplant also will be installed in the A8, S6 and the new Q7 cross/utility vehicle at a later date.
Audi A8 slated to get new FSI V-8.
There will be two versions of the V-8 - a base engine, plus a high-rev rendition. While the engineering work was focused on improving noise, vibration and harshness in the base engine, priorities for the high-rev version included additional power and improved durability.

Of course I'm not sure what they have planned to trump the V10 that is planned for the S6, when the RS6 arrives, so maybe they are making a last minute engine shuffle.
The high rev FSI V8 is most certainly the RS4 engine however.

...how can you have 420 hp and only 317 lb. ft. of torque? Sounds like a racing engine, or like a mid-90's Honda. NOT ideal for street driving, it seems to me.

It's not something you'll see in other regular Audis.
Expect around 420hp and something in the range of 460 Nm of torque with a redline over 8000rpms. Not an engine I'd expect to see in the heavier A6/S6.
In the end, nobody can be sure until the car is announced, because options are kept open to some degree, and plans change constantly.

so is the S6 meant to be a competitor to the M5? Or will the position the S6 below and the RS6 above, as with the C5?

... which puts it in the same price range as the forthcoming RS6. The S6 will not directly compete with the M5, but as mentioned, will be considered beneath the M5 and of course the RS6.
Expect a 400HP+ 4.2 FSI in the S6, and a 500hp+ V10 in the RS6. The RS6 will have more power than the M5.
Audi is moving away from Turbo charging to more directly compete with BMW, and to boast a more refined engine line.

Power from the V10 in S6 guise, may be bumped down a bit (to around 420 - hence perhaps the confusion with the 420hp RS4 engine), allowing the S8 to claim 450hp. Both the S6 and S8 will come paired with the AL600 transmission from the Bentley W12 (allows slightly more rearward engine placement than otherwise possible, but requires wider tranny tunnel).
Launch of the S6 should be in late '05, with cars in North America some time in '06.

... we'll find out soon enough. It would be prudent that Audi respond to the M5 within 2 years.
On a related note, I've heard that Audi has considered combining the S and RS variants into a single high performance line, much like BMW's M series and Benz' AMG.
But it's all speculation at this point.

My understanding is that the S6 is more of an in-house effort with perhaps some items farmed out, and that the RS6 (IF it happens) is mainly the result of the efforts from Quattro GmbH.
