Just wanted to share my MMI video encoding settings that I've been playing with and finally discovered the best way to preserve audio.
I download the YouTube video I like, throw it into Handbrake to scale the video down to 740x480 resolution. The recent trick I found to keeping the audio original quality is to choose Auto Passthru. So far it's all been playing well on my SD card.

Nice. But probably just easier getting a $500 Android head unit that runs youtube, spotify , torque pro all while driving and being touch screen.
